Brent and WTI are both down by 1% on yesterday’s settlement as markets continue to monitor the impact of COVID restrictions in China, which continues to worsen - with further restrictions introduced in Beijing. Yesterday, U.S. ten-year yields hit 3% for the first time since 2018, with Wednesday’s FOMC meeting widely anticipated to herald a 50 basis-point rise in interest rates; markets are now pricing in similar hikes in the subsequent two meetings. The FOMC meeting is also expected to be key in understanding the pace of balance sheet tightening, which will have a significant effect in inflation control, economic growth and therefore demand for commodities (itself a key driver of inflation) in the months to come. Another key consideration for oil is the consequence of rising interest rates on the U.S. dollar, which is strengthening further on the back of those expectations and the advanced timespan of U.S. monetary policy vis-à-vis the European Union; the Bloomberg dollar spot index is at its strongest since March 2020, and its strengthening trajectory has the potential to dampen demand for non-U.S. consumers due to their reduced purchasing power.

fraught discussions: could europe embargo russian gas
European nations are divided over a possible embargo on Russian gas, which is now under increasing discussion following the halt of Russian gas flows to Poland and Bulgaria. There is increasing concern that Russia could be about to cut gas supplies to other European nations – particularly those who do not want to pay in roubles, according to the EU's Energy Commissioner, Kadri Simson. Dutch TTF has fallen to €97.05 from highs of €127.50 last week as markets consider a European embargo improbable – particularly as an embargo on Russian oil, discussions of which are much more advanced, continues to face opposition from Hungary. The risk of Russia cutting gas to further European countries is a more significant concern for intra-day upside volatility – early warning signs might be reduced flow through critical inter-connectors within countries who have refused to pay for gas in roubles – although it is unlikely that Russia would do this to too many countries given the importance of the revenue for its wartime economy.

Diesel's profitability: should we be concerned about kerosene
U.S. refiners are making record profits in turning oil into diesel, as a global shortage caused by reduced exports from Russia starts to impact the global balance sheet. U.S. East Coast inventories are at their lowest level in 40 years and were recently compounded by rare exports of diesel from New York to Europe. Meanwhile, facilities across the Gulf Coast are exporting ever more diesel to Latin America, as the continent experiences strong economic recovery from the pandemic – causing surging demand. Given the profitability of refining into diesel, there are concerns of possible shortages of gasoline and kerosene – as they are relatively low-yielding. Kerosene inventory is already beneath 9M bbl in the U.S. East Coast area, which is considered a key threshold. Should refiners neglect other products, we expect to see significant volatility in other distillate markets – which may impact global air travel further, as it aims to recover from two years of pandemic.

Perspective: Morning Commentary for August 11

August 11 – It was generally a quiet night for the markets until early this morning when a headline hit that Iran and Oman were close to reaching a deal. Stock futures rallied, while the dollar index followed Treasury yields lower, along with active selling in the energy- and food-based commodities. The headline had limited impact though in a world that has become skeptical of promises of peace. Stock futures remain steady to firmer at this hour, while the VIX trades near 16 – just above 2026 lows. The dollar index is trading near 99.8 this morning, after recovering from its early morning selloff over the following hour of trade. Yields on 10-year Treasuries are trading near 4.69%, while yields on 2-year Treasuries trade near 4.22%. WTI crude oil is trading near $82 per barrel at this hour, while Brent trades near $88. The grain and oilseed markets are mostly weaker, after failing to recover from this morning’s early selloff that started in the crude oil market.

Perspective: Morning Commentary for August 10

August 10 – The world commodity markets and economy remains at risk amid two wars this morning. Tensions continue to escalate in both the Middle East and the Black Sea – risking pulling other countries into the conflicts. Stocks are down modestly this morning as we start a week of trade in which we’ll see key inflation and retail sales data following a weak jobs report this past Friday. Yet, stocks continue to trade just below record high levels, with the VIX trading near 2026 lows just above 15. The dollar index is trading near 99.7. Yields on 10-year Treasuries are trading near 4.68%, while yields on 2-year Treasuries are trading near 4.23%. The energy and food-based markets are firmer today amid the escalated risks. WTI crude oil is trading near $80, while Brent trades near $85 per barrel. Double-digit gains in the winter wheat markets lead the way for higher grain and oilseed prices.
