Oil is sailing between crosswinds this morning; weak gasoline demand versus tightening oil inventories and surging refinery utilisation have provided mixed signals, all against the backdrop of an escalating inflation crisis. OPEC+ are expected to ratify a 648k bbd increase in production for August at today’s meeting. We are expecting preliminary data for June output in the next ten days; we believe the major output risks will stem from Libya, Nigeria and Ecuador in the data, although resurgent Russian output could be a saving grace for the group. The European People’s Party, the largest political party in the European Union, is calling for a U.S. style tax holiday on fuel to help ease pressure on consumers, while TotalEnergies is offering a €0.12/litre discount on all petrol and diesel at French service stations in July and August (in addition to the €0.18 discount offered by the French Government). In signs that demand is faltering in Europe, U.K. road fuel sales fell by 3% last week.

 
U.S. Displaying weak demand for gasoline
Yesterday’s long-awaited DOE report showed increasing signs that demand is taking a hit, as consumers feel the pinch from high oil prices. With the U.S. average retail gasoline price at $4.87 and average diesel prices at $5.78 (American Automobile Association), the IEA had warned of possible demand destruction but had predicted it would kick off after the summer. The evidence suggests that demand destruction has already begun; finished motor gasoline supplied dropped to 8.5M bbd in the week up to 17th June, rising to 8.9M bbd last week. The four-week average consumption level is below 9M bbd, and significantly below the IEA’s forecast 9.2M bbd average consumption over the summer months. Gasoline production rose to 9.5M bbd, leaving a surplus to demand of 0.6M bbd; half of this was added to inventories, while the other half was exported internationally. The demand figure is at an eight-year seasonal low (excluding 2020), which is at odds with expectations of strong demand this year. We believe July and August could see some demand momentum again as these are the peak months, particularly if benchmark prices continue to experience downside risk as economic forecasts spook markets, but elevated retail prices look destined to turn the tables on gasoline consumption significantly this autumn.

Despite falling gasoline demand, U.S. oil supplies continue to shrink. Inventory levels at Cushing, at 21.3M bbl, are threatening 2014 lows. This is a concern as Cushing is the central delivery hub in the United States; inventories below 20M are considered a red flag for traders. Meanwhile, nationwide inventories (including the SPR) have fallen to their lowest level since 2004 as demand for U.S. oil remains strong internationally. We believe U.S. inventories will remain under pressure due to low refining capacity in Latin America and falling European purchases of Russian oil, plus infrastructure problems in Libya resulting in strong European demand for U.S. products. Indeed, refineries in the U.S. Gulf Coast are running at 98% capacity and 95% nationwide, which is a three-year high. With consumer sentiment being increasingly affected by elevated prices, we take the view that benchmark prices are becoming increasingly exposed to downside risk, and that the summer will see volatility driven by the dichotomy of tight fundamentals against a weakening economic outlook, with the unpredictable nature of demand recovery in China also set to play a critical role in the months ahead.

Perspective: Morning Commentary for August 13

August 13 – The major stock indices traded quietly mixed overnight ahead of this morning’s weekly job numbers and producer price index data. Like Wednesday, this morning’s data was considered good as well, providing support for stocks while generally allowing Treasury yields to slip a bit lower. The VIX is trading near 14.4, which is just above yesterday’s new low for the year. The dollar index is trading near 99.8. Yields on 10-year Treasuries are trading near 4.64%, while yields on 2-year Treasuries are trading near 4.15%. WTI crude oil is trading near $81 per barrel, while Brent trades near $87 per barrel. Wheat prices again firmed overnight on geopolitical risks in the Black Sea Region, while corn and soybean prices pulled back modestly from yesterday’s big gains.

Perspective: Morning Commentary for August 12

August 12 – Today’s focus is on inflation, with the July consumer price index data out this morning. We have this, and one more month of data, ahead of the next Federal Reserve meeting. Of course, headlines from the Middle East and the Black Sea wars also have an ongoing influence on the markets. Stock futures posted gains this morning, while the VIX traded just below 15. The dollar index traded near 99.7. Yields on 10-year Treasuries are trading near 4.66%, while yields on 2-year Treasuries are trading near 4.18%. WTI crude oil is trading near $83, while Brent trades near $88 per barrel. The grain and oilseed markets rebounded from yesterday’s losses ahead of today’s highly anticipated WASDE crop report that is due out at Noon Eastern Time.
