Australia's Sahm Rule Edges Toward Recession Trigger as Jobs Soften

By: David Scutt, Market Analyst

Australia's Sahm rule has climbed to 0.45 percentage points, just shy of the 0.5 threshold traditionally treated as a recession warning. Australia's Sahm rule reading points to a clear deterioration in the labor market, though it stops short of confirming a recession. Unemployment has already risen to 4.72% after 39,000 jobs were lost in a single month, overshooting the Reserve Bank of Australia's year-end forecast of 4.5%. That leaves the central bank balancing stubborn inflation against a jobs market that has been softening for some time.

David Scutt, StoneX Media Senior Market Analyst for Global Macro, spent more than a decade as an FX spot, forwards and money markets dealer, managing interest rate and liquidity risk. He covers macroeconomic data and major market events across Asia, producing fundamental and technical analysis across FX, commodities and equity indices.

Key Themes

  • Australia's Sahm rule reading has climbed to 0.45 percentage points, close to the 0.5 recession warning threshold.
  • Underemployment has risen to 6.3%, lifting the broader underutilization rate to 11%.
  • Implied odds of a near-term RBA rate hike fell sharply in a single session after the jobs report.

Australia's Sahm Rule Signals Deterioration Without Confirming Recession

Australia's Sahm rule, which measures how far the three-month average unemployment rate has risen from its lowest reading over the preceding year, now sits at 0.45 percentage points against a conventional recession trigger of 0.5. The reading caps a stretch in which trend employment growth has failed to keep pace with labor force growth for nine straight months, the largest sustained shortfall in 20 years outside the pandemic. "But the indicator has produced false alarms before, so it's evidence of a deterioration rather than confirmation a recession is coming," Scutt says. For traders, that distinction matters, since the Australian Sahm rule describes a softer economy without locking in a downturn.

Australian Labor Slack Spreads as RBA Hike Pricing Fades

Australian labor market slack is building well beyond the headline jobless rate, with underemployment, which tracks workers who want more hours, rising to 6.3%. According to Scutt, the broader underutilization rate "which combines unemployment and underemployment, is now 11%, both pointing to increasing spare capacity in the labor market". Markets moved quickly in response, with the implied probability of a rate hike at the Reserve Bank of Australia's upcoming meeting falling from 26.7% to 15.6% after the employment report. The probability for the meeting after that dropped from 62.7% to 43.6%, a shift Scutt calls "a substantial reduction in tightening expectations in a single session". Rising slack alongside a Sahm rule nearing its trigger has, in effect, pulled rate hike pricing lower.
