Five consecutive Selic rate cuts have worn down the yield advantage that draws foreign capital to the Brazilian real, just as the Federal Reserve leans toward raising U.S. interest rates. Selic rate cuts weaken the Brazilian real because lower Brazilian yields make the currency less attractive to foreign investors, while higher U.S. rates pull capital toward the U.S. dollar. Markets are still pricing more cuts from the Central Bank of Brazil, even as fuel costs, a strong labor market and El Niño add to inflation pressure. For now, market bets on an opposition win in Brazil's presidential runoff and a large trade surplus are doing most of the work to hold the Brazilian real up.
Leonel Mattos, Senior Market Intelligence Analyst at StoneX Brazil, produces regular reports on the U.S. dollar and Brazilian real exchange rate, drawing on a background in economic development and years of teaching economics at university level. From Campinas, he tracks the economic, financial and political forces behind the Brazilian real, and his analysis feeds StoneX coverage of South American commodity markets for commercial agricultural clients managing currency and price risk.
Five consecutive Selic rate cuts from the Central Bank of Brazil have shrunk the yield premium foreign investors earn on Brazilian real assets, and markets are pricing seven more. According to Mattos, "we offer lower yields for the foreign investors, and that also acts as a factor of weakening to the real". The case for cutting stems from a cooling economy, with domestic demand and credit demand both slowing while Selic rates sit in what Mattos calls "a restrictive territory". For commercial hedgers with Brazilian real exposure, each further cut removes another layer of the yield support behind the currency.
Expectations of higher-for-longer U.S. interest rates are fueling a global rally in the U.S. dollar, with U.S. growth expanding quickly, unemployment holding near lows and inflation stuck above the Federal Reserve's target. Middle East disruption to oil and fuel supply adds an external inflation risk, tilting the balance further toward tighter U.S. policy. Higher U.S. yields draw foreign capital toward the U.S. dollar, leaving emerging market currencies such as the Brazilian real exposed to fresh selling pressure. The Federal Reserve, Mattos explains, "is already showing that it tends to make a cycle of rate hikes in the U.S. to help stabilize the inflation faster".
El Niño threatens to push Brazil's inflation higher just as the Central Bank of Brazil weighs further Selic rate cuts, adding to pressure from fuel costs and services prices. A strong El Niño tends to lift food prices in Brazil and can reduce hydroelectric output, forcing greater use of thermoelectric power while natural gas and diesel prices are elevated. "We also have a strong labor market here in Brazil with high demand, pressuring service prices", Mattos says. As a result, the Central Bank of Brazil is holding back from signaling its next steps, leaving the pace of Selic rate cuts, and the yield support they strip from the Brazilian real, tied to how food and energy prices evolve.

Australian business and consumer sentiment surveys are only now capturing the Reserve Bank of Australia's first three rate hikes. With unemployment at a five-year high, firms and households are signaling growing strain from tightening already in the system.
